1. Use compressed utility in XP to compress your files and folders and than protect your fies and folder with password.
2. Using free commerical product to do this task for you
i) Folder Guard : Folder Guard is a powerful computer security software that you can use to control access to files, folders, and other Windows resources.
ii) Axcrypt : AxCrypt is the leading open source file encryption software for Windows. It integrates seamlessly with Windows to compress, encrypt, decrypt, and work with individual files.

2. Right-click the folder and click Properties.
3. Click the Sharing tab.
4. Check the box Make this folder private.
5. Click Apply and then Ok.
What if Make this folder private is grayed out
In order for this option to work in Microsoft Windows XP home you must meet the below requirements.
The hard disk drive must be formatted in NTFS and not FAT32.
The folder you're trying to encrypt must be in your own personal folder. For example, if your name is Michael, you must be encrypting a folder that is or that is contained within the below folder:
C:\Documents and Settings\michael\
You cannot encrypt any folders outside of this folder. If you wish to encrypt outside this folder follow instruction only login for one PC as instructed above
